This does not look to be an issue. If you are selecting "Featured" which is the default, then you would indeed see an image if there is one in the post. I believe what you are looking for is the rows view

Playing around with this, it seems there is a possible bug.

In that, if I overlay another block, I cannot edit the display of that block and it doesn't inherit the underlying block's display. It defaults to the Featured display.
